Inflation 4% Returns in May: Implications for Fed Chair Kevin Warsh

Consumer prices rose ↑ 0.5% in May, pushing inflation 4% to ↑ 4.2% year‑over‑year, the Bureau of Labor Statistics said Wednesday. Energy accounted for more than 60% of the monthly gain, with gasoline up 7% from April and 40.5% over the year as the Iran‑Hormuz dispute throttles oil supplies.

Inflation 4% Surges in May Amid Energy Shock

Strip out food and energy, the core CPI rose only 0.2% in May and 2.9% on a 12‑month basis—still below most forecasts. That metric is the Fed’s litmus test, and it does not yet signal the overheating that could force an aggressive policy shift.

“The AI boom could heat the economy before productivity materialises,” warned Chicago Fed President Austan Goolsbee.

Yet the headline figure above 4% complicates the narrative for newly confirmed Fed Chair Kevin Warsh, whose appointment was viewed as a prelude to rate cuts. A robust jobs report last week and a Reuters‑cited surge in oil prices have traders pricing a quarter‑point hike by October, with the CME FedWatch tool showing a 63% probability.

Warsh has argued that AI‑driven productivity will decouple growth from price pressure, allowing the Fed to lower borrowing costs. Meanwhile, public patience thins after five years of inflation above the 2% target; consumer sentiment fell to a record low in May, and wages have risen just 3.4% year‑to‑date, lagging the 4.2% price increase.

Analysts such as Jeffrey Roach of LPL Financial expect the central bank to stay put while stripping away any bias toward further easing. The risk now is that the oil shock proves sticky, echoing supply‑side disruptions that have haunted the post‑pandemic recovery pandemic era.
